What is a long short equity strategy?
A long short equity strategy starts with a practical problem: owning good companies is not the same as owning a portfolio that can withstand a weak market, a crowded sector, or a sudden repricing of growth expectations.

A portfolio can be full of businesses with real earnings, useful products, and durable demand—and still fall sharply when the equity market’s foundation shifts beneath it.
Long/short equity managers try to build a second layer under that exposure. They buy shares they believe the market is underestimating and short shares they believe are overvalued or structurally vulnerable. The long book is meant to compound capital; the short book is meant to offset some market risk and, ideally, generate its own returns when weak businesses disappoint.
This is the largest hedge fund sub-asset class for a reason. Long/short equity accounts for roughly $1.3 trillion of assets, about 29% of global hedge fund industry capital. But the label covers a wide range of portfolios. A technology-heavy fund running 70% net long is not doing the same job as an equity market-neutral book with near-zero net exposure, even if both sit under the long/short umbrella.
The useful question is not simply whether a manager is “long/short.” It is: what exposures are actually being built, what do they cost to carry, and what needs to happen in the real economy for the positions to work?
The Mechanics of Long/Short Equity: Building Two Sides of the Book
At its most basic, a long short equity strategy holds two types of positions at the same time:
- Long positions: shares the manager expects to rise because earnings, margins, market share, asset quality, or valuation may improve.
- Short positions: borrowed shares the manager sells, expecting to buy them back later at a lower price.
The mechanics are straightforward. If a manager buys $100 million of a company at $50 per share and sells it at $60, the long position creates a $20 million gain before fees and financing. If the manager shorts $30 million of another company at $50 and covers at $40, the short book produces a gain as well.
But the portfolio is not merely two stock-picking exercises placed side by side. It is a structure of gross exposure, net exposure, beta, liquidity, borrow availability, sector concentration, and financing terms. That structure determines whether the manager is actually reducing risk—or just adding another layer of leverage to a directional equity view.
A typical long/short equity manager may hold 70% to 90% long exposure and 20% to 50% short exposure. The difference produces a net long exposure commonly in the 40% to 60% range.
For example, a fund with 80% long exposure and 30% short exposure has:
- Gross exposure of 110%: 80% plus 30%, showing the total amount of capital at work on both sides.
- Net exposure of 50%: 80% minus 30%, showing the portfolio’s directional long bias.
That 50% net figure does not tell the whole story. A 50% net portfolio concentrated in high-beta semiconductor names can be far more sensitive to a market drawdown than a 50% net portfolio of lower-beta consumer staples, utilities, and carefully matched shorts. Net exposure is a balance-sheet measure; beta measures sensitivity to market movement. They often travel together, but they are not interchangeable.
A short book is not an insurance policy by default. It is a physical piece of portfolio construction that must be funded, maintained, and able to hold its shape under stress.
For an allocator, this is where the spreadsheet needs to meet the operating reality. A manager may report a moderate net exposure while carrying crowded longs, thinly traded shorts, or sector pairings that break down when correlations tighten. The label “hedged” does not do the hedging. Position construction does.
Why Most Long/Short Managers Remain Net Long
The common misconception is that long short equity hedge funds are designed to be neutral to the stock market. Some are. Most are not.
Many managers maintain a net long stance because equities have historically offered a positive long-term return premium. If the manager has a capable research process, a 40% to 60% net long portfolio lets that manager benefit from broad equity appreciation while attempting to add alpha through security selection and shorting.
This is closer to constructing a building with a reinforced frame than eliminating the building’s exposure to weather. The portfolio still stands in the equity market. It simply has more bracing around the load-bearing points.
There are several reasons a manager may choose to remain net long:
1. The long book is usually where the most durable upside sits.
A successful long position can compound for years as revenue grows, margins expand, capital intensity falls, or a company moves from a cyclical recovery into a structural growth phase. Short positions, by contrast, often have a shorter useful life. A flawed business can remain overvalued longer than expected, particularly when liquidity is abundant.
2. Shorting has a carrying cost.
Shares must be borrowed before they can be sold short. The manager pays borrow fees, may face margin requirements, and can see financing costs rise precisely when a short becomes crowded or difficult to locate. The cheapest short is often a liquid, widely available stock—which may also be the least idiosyncratic opportunity.
3. Market selloffs do not always reward shorts cleanly.
In a fast risk-off event, weak stocks may fall sharply. But so can quality longs. A short book can also become less useful when many investors rush to cover the same names, driving violent rallies in heavily shorted stocks.
4. A moderate market view can be an intentional source of return.
A manager who sees reasonable earnings growth, stable credit conditions, and a manageable valuation backdrop may want some equity beta in the portfolio. The point is to own that exposure deliberately, not to discover it after a drawdown.
A long short equity strategy therefore needs to be read in layers. First: what is the manager’s net exposure? Second: how much of that exposure comes from stock selection versus sector and factor tilts? Third: can the short book remain functional through a market squeeze or a sharp change in the cost of capital?
A Long/Short Equity Strategy Example: 130/30 Is Not Market Neutral
The 130/30 structure is one of the cleanest ways to see how long/short mechanics work.
In a standard 130/30 strategy, the manager holds 130% in long positions and 30% in short positions. The short-sale proceeds help finance the additional long exposure. The result is 160% gross exposure but 100% net exposure.

A 130/30 portfolio is not a defensive, market-neutral vehicle. It is fundamentally a long-only equity portfolio with a short overlay and a larger active opportunity set. The manager can express negative views on expensive or deteriorating companies, then recycle the short-sale proceeds into preferred long ideas.
That can be useful for an institution that already wants full equity exposure but believes a conventional long-only mandate leaves too much research value on the table. The short book creates a way to monetize negative conviction instead of simply avoiding a stock.
Equity market-neutral, or EMN, strategies sit at the other end of the spectrum. They generally target net exposure close to zero, often no more than 10% net long or net short. Their intended return source is not the direction of the equity market but the relative outcome between longs and shorts.
A market-neutral manager may, for instance, buy a company with improving unit economics and short a peer facing margin compression, while balancing sector, geography, market capitalization, and factor exposures. The construction work can be meticulous. If the long and short books are poorly matched, what appears neutral on a net basis may still contain a large hidden bet on rates, energy prices, artificial intelligence spending, or consumer credit.
This is why gross exposure deserves as much attention as net exposure. Gross exposure tells an investor how much material has been assembled into the portfolio. A low-net, high-gross book may look calm from a distance, yet it can be highly dependent on liquidity, stable correlations, and efficient financing.
The Short Book Has Rent, Friction, and Tail Risk
The short side of a portfolio is often discussed as though it were a clean counterweight: identify a weak company, sell it short, wait for the thesis to unfold. In practice, the short book has occupancy friction.
The manager must borrow the shares. That borrow may be plentiful and inexpensive for a large, liquid company. Or it may be scarce, expensive, and subject to recall for a crowded short. Fees vary materially by stock and by prime brokerage relationship, so there is no single market-wide borrow-cost number that tells the story.
Then comes margin. A short position can generate losses without a natural ceiling because a stock price can, in theory, keep rising. If a shorted company becomes the focus of a squeeze, the manager may face escalating collateral needs just when the position is most painful to exit.
The practical costs stack up:
- Borrow fees: the ongoing cost paid to borrow stock, which can become substantial in hard-to-borrow names.
- Margin interest and collateral demands: short positions require capital support and can trigger additional requirements as prices rise.
- Dividend payments: a short seller generally owes the lender any dividends paid while the position is open.
- Recall risk: borrowed shares can be recalled, forcing a manager to find new borrow or cover the position.
- Short-squeeze risk: concentrated demand to buy shares can turn an analytically correct thesis into a damaging short-term loss.
The last point matters more than many asset-allocation models admit. A fund can correctly identify a business with eroding economics, too much leverage, or overstated demand. Yet if the float is limited, short interest is elevated, and a positive headline pulls in momentum buyers, the path between insight and payoff can be punishing.
For this reason, experienced managers do not treat shorting as a mechanical hedge ratio. They assess borrow stability, daily trading volume, ownership concentration, corporate-action risk, catalysts, and the capital required to survive a thesis that takes longer than expected.
There is also a deeper issue: the best fundamental shorts are not always the easiest stocks to short. Companies with fragile balance sheets, deteriorating operations, or promotional shareholder bases can be precisely the names where borrow becomes scarce and price action becomes least connected to operating reality.
The short thesis may be right about the building and wrong about the timing of the demolition.
What Drove Long/Short Equity Performance Into 2026
Performance data underscores how much directional exposure still matters. The HFRI Equity Hedge (Total) Index gained 16.9% in 2025 and added 3.15% in January 2026. For the fiscal year ending in mid-2026, the index returned 21.4%, ahead of the 16.4% return reported for the broader HFRI Fund Weighted Index.
The leadership was not evenly distributed. Directional technology and biotech/healthcare equity strategies were important contributors. That is unsurprising when a market rewards concentrated earnings growth, innovation narratives, and companies able to protect margins despite uneven macroeconomic conditions.
But this is also the moment when investors should separate manager skill from market tailwind.
A long/short manager running 60% net long into a strong rally in technology and healthcare may produce excellent results. That outcome can reflect sound stock selection, effective short management, and disciplined exposure control. It can also reflect the simple fact that the portfolio had a substantial stake in the strongest parts of the market.
Neither interpretation is automatically wrong. The allocator’s task is to identify the contribution of each component:
- How much return came from long-book beta?
- How much came from security selection within the long book?
- Did the short book create positive alpha, merely reduce drawdown, or subtract from returns?
- Was sector concentration intentional and within mandate limits?
- Did gross exposure increase during the run-up?
- Did performance depend on a small number of large winners?
This attribution work is especially necessary after a strong year. A manager can look exceptionally precise when the market environment matches the portfolio’s structural bias. The more revealing evidence comes from periods when sector leadership narrows, financing conditions tighten, correlations rise, or the short book becomes expensive to maintain.
Global hedge fund assets reached $5.15 trillion by the end of 2025, supported by inflows during a period of geopolitical and economic uncertainty. That scale makes long/short equity more than a specialist trading strategy. It is a major channel through which institutional capital expresses views on corporate fundamentals, valuation dispersion, and the durability of earnings.
What Investors Should Actually Underwrite
The appeal of long/short equity is clear: it offers a potential alternative to accepting every move of the broad equity market. But the strategy should be underwritten as an active operating system, not as a generic volatility reducer.
A thoughtful review begins with the manager’s long book. Is it a collection of companies with measurable drivers—pricing power, order backlog, capacity constraints, recurring revenue, falling capital intensity—or simply a momentum basket that worked recently?
Then examine the shorts with equal care. A short portfolio built from expensive but liquid mega-cap names behaves differently from a book of structurally impaired small and mid-cap companies. The first may offer efficient hedging but limited idiosyncratic payoff. The second may offer deeper fundamental opportunity but carry more borrow friction, liquidity risk, and squeeze exposure.
Finally, look at the portfolio’s exposure architecture over time rather than at one month-end snapshot. Net exposure, gross exposure, sector weights, factor tilts, and the contribution from longs versus shorts should be viewed across different market conditions. That is how an allocator sees whether the manager is pouring a durable foundation or merely benefiting from a favorable wind direction.
Long/short equity will remain central to liquid alternatives because public markets continue to produce real dispersion: strong businesses and weak ones, durable cash flows and fragile balance sheets, scarce physical capacity and excess capital chasing the same story. The strategy’s value lies in the ability to price both sides of that divide.
The caveat is equally tangible. A hedge fund can reduce market sensitivity, but it cannot remove the costs of leverage, borrow, liquidity, and human judgment. The stronger long/short portfolios are not the ones that claim to be insulated from every cycle. They are the ones whose exposures can be explained, financed, and held together when the market’s surface starts to crack.
